Uncertainty Aversion with Second-Order Utilities and Probabilities
نویسنده
چکیده
S expected utility theory does not distinguish between attitudes toward uncertainty (ambiguous probabilities) and attitudes toward risk (unambiguous probabilities). Both are explained in terms of nonlinear utility for money rather than properties of events per se, hence, the decision maker displays the same attitude toward all sources of risk and uncertainty. There is ample evidence that real decision makers do not always behave (or even wish to behave) in this way, and instead they often distinguish between risk and uncertainty, as in Ellsberg’s (1961) paradox. This paper presents a simple axiomatic model of nonneutral attitudes toward uncertainty and a behavioral test for uncertainty aversion that is applicable even if utility is state dependent. The decision maker may display different degrees of aversion toward gambles on different kinds of events, e.g., being systematically more averse toward gambles on events whose probabilities are more ambiguous. For such a decision maker, the elicitation of preferences among objective gambles may not yield the correct measure of risk aversion for modeling real-world decisions.

Uncertainty aversion with second-order probabilities and utilities
Aversion to uncertainty is commonly attributed to nonadditivity of subjective probabilities for ambiguous events, as in the Choquet expected utility model. This paper shows that uncertainty aversion can be parsimoniously explained by a simple model of “partially separable” non-expected utility preferences in which the decision maker satisfies the independence axiom selectively within partitions...
متن کاملA Generalization of Pratt-Arrow Measure to Nonexpected-Utility Preferences and Inseparable Probability and Utility
The Pratt-Arrow measure of local risk aversion is generalized for the n-dimensional state-preference model of choice under uncertainty in which the decision maker may have inseparable probabilities and subjective utilities, unobservable stochastic prior wealth, and/or smooth non-expected-utility preferences. Local risk aversion is measured by the matrix of derivatives of the decision maker’s ri...
متن کاملExpected Utility from Multinomial Second-order Probability Distributions
We consider the problem of maximizing expected utility when utilities and probabilities are given by discrete probability distributions so that expected utility is a discrete stochastic variable. As for discrete second-order distributions, that is probability distributions where the variables are themselves probabilities, the multinomial family is a reasonable choice at least if first-order pro...
متن کاملPreference for Flexibility and the Pricing of Assets
We consider agents who have a dynamic preference for flexibility, as in Krishna and Sadowski [2012] (KS). Such agents are uncertain about their future utilities. We first consider a version of the Lucas tree economy, where the representative agent behaves as in KS and is uncertain about his degree of future risk aversion. We show that in such an economy, the representative agent’s uncertainty a...
متن کاملA theory of subjective compound lotteries
We develop a Savage-type model of choice under uncertainty in which agents identify uncertain prospects with subjective compound lotteries. Our theory permits issue preference; that is, agents may not be indifferent among gambles that yield the same probability distribution if they depend on different issues. Hence, we establish subjective foundations for the Anscombe-Aumann framework and other...
